RBI interest rates
In theory, if the repo rate goes up, all lending rates go up, cost of credit goes up, and that should ideally affect demand and curb inflation.
Despite liquidity conditions having remained tight in late 2023, banks do not seem to have passed on the higher cost of funds to borrowers whose loans are linked to MCLR.
“One reason could be a concern regarding losing these loan accounts to competitors and, hence, loss of market share.
EBLR refers to external benchmark-based lending rate, which, as the name suggests, is linked to benchmarks like the RBI repo rate and is used to price loans.
Loans tied to the External Benchmark-based Lending Rate (EBLR) quickly adjust with the repo rate, while those tied to the Marginal Cost of Funds-based Lending Rate (MCLR) lag behind. For instance, between May 2022 and March 2024, the median one-year MCLR only rose by 155 basis points, compared to a 250 basis point increase in the repo rate. | 369 |

Marginal Cost of Funds-based Lending Rate (MCLR) It is a minimum interest rate that a bank must charge on their loans, mandated by the Reserve Bank of India (RBI), which took effect on April 1, 2016.
MCLR replaced the base rate system to determine the rates for lending more effectively. The main intent behind introducing MCLR was to bring more transparency in the way banks calculate the interest rates on advances and to ensure that the interest rates on loans are more responsive to policy rate changes.
Factors Influencing MCLR:
1)Marginal Cost of Funds: This is the primary component and refers to the cost incurred on new deposits, which is used to determine the lending rate. It reflects the repo rate and the changing deposit rates which are the costs of funds for the bank.
2)Negative Carry on Account of CRR: This represents the cost that the bank has to bear for maintaining the Cash Reserve Ratio (CRR) with the RBI, which does not earn any interest.
3)Operating Costs: These are the expenses incurred by the bank to provide lending services, including the cost of raising funds.
4)Tenor Premium: This is an additional amount over the base rate that banks can charge from borrowers to compensate for the risk associated with longer-term loans. | 294 |
