#interviewPrep. ### What is Inflation? Inflation is the rate at which the general level of prices for goods and services rises, causing the purchasing power of money to fall. For example, if the inflation rate is 5%, something that costs ₹100 today will cost ₹105 next year. ### How is Inflation Measured in India? #### Consumer Price Index (CPI) - Example: Suppose you buy a basket of goods and services that includes rice, milk, clothing, and medical care. The CPI tracks the price changes of this basket over time. - If the price of rice increases from ₹40 to ₹44 per kg, milk from ₹50 to ₹55 per liter, clothing from ₹500 to ₹520 per item, and medical care from ₹300 to ₹315 per visit, these changes are reflected in the CPI. - If the overall basket of goods and services costs 4% more than last year, the CPI inflation rate is 4%. #### Wholesale Price Index (WPI) - Example: Suppose you're a manufacturer and buy raw materials like steel, cotton, and oil. The WPI tracks the price changes of these goods at the wholesale level. - If the price of steel increases from ₹40,000 to ₹42,000 per ton, cotton from ₹100 to ₹105 per kg, and oil from ₹70 to ₹75 per liter, these changes are reflected in the WPI. - If the overall cost of wholesale goods increases by 3%, the WPI inflation rate is 3%. ### Factors Affecting Inflation 1. Demand-Pull Inflation: If people suddenly start buying more smartphones, and the supply can’t keep up, prices of smartphones will rise. 2. Cost-Push Inflation: If the cost of crude oil rises, transportation and production costs increase, leading to higher prices for goods and services. 3. Monetary Factors: If the RBI prints more money, there’s more money in circulation, leading to higher demand for goods and services, which can push prices up. 4. External Factors: If the global price of oil increases due to geopolitical tensions, it will increase transportation and manufacturing costs in India, leading to higher inflation. ### Why Around 4-7 Percent? - Example: The RBI targets 4% inflation to balance growth and stability. A moderate inflation rate encourages spending and investment, as people and businesses are confident in the economy. However, too high inflation (e.g., 10%) reduces purchasing power and savings, while too low (e.g., 0% or negative) can lead to deflation, where people delay spending, harming economic growth. ### Role of the RBI and Repo Rate #### Repo Rate - Example: If inflation is high at 6%, the RBI may increase the repo rate from 4% to 5%. This means banks have to pay more to borrow money from the RBI. Consequently, banks increase their lending rates, making loans for homes, cars, and businesses more expensive. This reduces borrowing and spending, helping to lower inflation. - Imagine if you were planning to take a loan to buy a car. If the interest rate on the loan increases, you might decide to postpone your purchase, reducing demand for cars and helping control inflation. #### Reverse Repo Rate - Example: If the RBI sets a high reverse repo rate, say 4.5%, banks prefer to park their money with the RBI rather than lending it out. This reduces the amount of money in circulation, helping to control inflation. ### How RBI Uses Inflation Data - Example: Suppose CPI data shows inflation rising to 5.5%, above the 4% target. The RBI might increase the repo rate to control inflation. Conversely, if CPI data shows inflation falling to 2%, the RBI might reduce the repo rate to stimulate spending and investment. ### Why Different Types of Inflation Measures? - Example: If WPI shows a significant increase due to rising raw material costs but CPI is stable, it indicates supply-side issues.
